Never. This is a clear conflict of interest. In the case of a state
institution, it also likely violates the relevant state statute on
contracting ethics. -RAG

I defer to the teaming millions on this one -
When one institution is subcontracting to another (funding from Dept of
Ed to Local Municipality to University to sub-University), is it
allowable for a faculty member, who has a joint appointment at both
institutions, to be PI on the prime and PI on the subcontract?  Any
reference to regulations pro or con would be very helpful.
