Janet,

We allow co-PIs from other institutions, though we structure the budget
so that we subcontract to the other university for personnel, fringe,
supplies, travel, indirects, etc. We do not treat the other co-PI as one
of our employees unless we can hire them (we've done this once in the
last few years, hiring a school district administrator for summer work).
I've found that NSF makes it easiest to list co-PIs and collaborators
from other institutions, even allowing us to add other institutions to
our budget. Of course, doing so implies that we have the other
institution's okay.
