The absence of a strict prohibition against primary mentors from other than the grantee institution constitutes the wiggle room.  But as I said, the formula defining excellent career development will take on some extra variables when you insert geographical distance.  If you can confront and dispel those obstacles, and the other parts of the equation are very strong (e.g. identical primary research interests, existing relationship, mutual benefit, etc), the candidate would be nuts to go with a less optimal mentor down the hall.

I have handled K-awards where there were co-mentors from another UC-campus (typically UCSF for folks at UCB).  I do not remember any cases where the primary mentor was not from the K-awardee's primary institution.   The section of the PA discussing "environment" seems to link the candidate, mentor and institution. "The candidate, mentor, and institution must describe a career development program that maximizes the use of relevant research and educational resources, and propose qualified faculty as mentors in the specific research area."

I think its with co-mentors where you have some wiggle room.
