I think that they would like to move the operation out of Development to report to Provost.  I also heard that they want to have systems that allow the processes to be more efficient and to serve the faculty better.  I am looking forward to my first review!

At a state university one time we had a similar situation with a research contract with a Chinese company.  This international VAT tax must be paid, but in our instance when we found out about this hidden cost we were able to convince the company to increase the award amount to add that amount into the total.  With China at that time it was around 20+%.

If the Indian ministry did not write in the need for the VAT and your contact wording specifically said the amount of the award exclusive of surcharges (which we should consider doing with international purchase orders and/or research agreements), then you should be entitled to your base contract amount.

Lesson learned on our part was to include contract wording in the future that our sponsor would bear the responsibility for the VAT and factor it into our agreed amount (even after money conversions).  International govt sponsors view your work essentially as a purchase order.

Try to renegotiate a contract modification that bumps up the amount to cover the 12.5%.  Our invoices also had to detail out what amount was the award and what amount was the tax after the money conversion.  But there’s no waiver possible since you are dealing with the government ministry and this is viewed as a bill of sale to them.

Ruth,

Could it be VAT?  It's high for that (runs as high as 12.5% in India) but it may be part VAT and some other local / regional tax they're applying.  I can;t imagine there's not a way to have this corrected but not having working in/with India yet hopefully some other experts will chime in with advice.
